As I understand your connections you have the PS3 connected to the V-Dac and then to the Denon. I suggest that you connect the PS3 directly to the Denon, i.e. elimate the V-Dac from the setup, and check if that improves the sound. The Denon may be converting the analog audio signal from the V-DAC back to digital and then back again to analog. I know that sounds kind of strange but this exactly what many AV receivers do although I could not verify if this is how the Denon works.

Anyway my suggestion is no cost and easy to do so it's worth trying.

Thanks for the suggesttion. I'll definitely try it. If that is what's going on, is that a setting I can turn off? It would be a shame to have wasted $400 on a V-Dac

The Denon may not convert analog audio inputs to digital but then again it just might. See if there is a setting for "Source Direct" or something similar and give that a try as well. Good luck!

I now have my Denon AVR-2807 on "Pure Direct" mode, still connected through the V-DAC, cause I want that converting the audio, and it sounds much better. I also realized that the V-DAC can only decode 2-channel audio. I'm assuming with a CD that is what the PS3 is outputting, but when I'm playing blu-rays can that be a problem? I only have a 2 speaker set up right now.

Out of curiosity have you tried using the HDMI connection from the PS3 to the Denon?  How did that sound?

You should set your bitmap to 2. 2 shall be the number you set the bitmap to, not 3, not 1. It makes all the difference in the world, at least to me. Others have recommended this as well so it seems to be somewhat of a consensus.
